This is the lure of leveraged trading, it gives outsized exposure for a small upfront sum.<p>What\u2019s particularly attractive and rising in popularity amongst the global investing community is using a specific type of asset to reap these potential rewards. Leveraged ETFs \u2013 welcome, to another edition of Thunderdome!<\/p><h3>What is a leveraged ETF?<\/h3><p>Leveraged <a href=\"https:\/\/www.finder.com\/uk\/share-trading\/exchange-traded-funds-etfs\">exchange-traded funds (ETFs)<\/a> use financial derivatives and debt to magnify the returns from an underlying index or asset.<\/p><p>Most ETFs deliver the performance of an index on a one-to-one basis. Leveraged ETFs, in contrast, may raise that to 2:1 or 3:1. That means that if the underlying asset goes up 10%, the investor gets 20%, but the same is true on the downside.<\/p><p>With leverage, investors don\u2019t have to tie up as much capital to get the higher exposure they want, or liquidate assets elsewhere to fund ETF positions. They can back their positions with real conviction, meaning time spent on research goes further.<\/p><p>However, leverage needs to be handled with care. An investor\u2019s hunch many be right and they may make many times their initial investment, but it can also be a quick way to lose cash because losses are also magnified. As such, investors may need to put parameters around their trading positions, based on how much they can reasonably afford to lose.<\/p><h4>Types of leveraged ETFs<\/h4><p>Leveraged ETFs are available for most indexes, such as the <a href=\"https:\/\/www.finder.com\/uk\/invest-in-sp-500\">S&amp;P 500<\/a> or say the <a href=\"https:\/\/www.finder.com\/uk\/share-trading\/how-to-invest-in-nasdaq\">Nasdaq<\/a> 100. Or if you prefer to dabble in the UK stock market, you can also find leveraged ETFs that focus on the <a href=\"https:\/\/www.finder.com\/uk\/share-trading\/how-to-invest-in-the-ftse-100\">FTSE 100 index<\/a>.<\/p><p>These unique <a href=\"https:\/\/www.finder.com\/uk\/share-trading\/exchange-traded-funds-etfs\/how-to-invest-in-etfs\">ETF investments<\/a> are also available for <a href=\"https:\/\/www.finder.com\/uk\/share-trading\/investing-in-commodities\">commodities<\/a> and currencies. It is also possible to get leveraged ETFs tracking <a href=\"https:\/\/www.finder.com\/uk\/share-trading\/how-to-invest-in-a-volatile-market\">market volatility<\/a> \u2013 like the Vix index or \u2018fear\u2019 gauge.<\/p><h4>Can inverse ETFs be leveraged?<\/h4><p>Yes, there are also leveraged inverse ETFs. Inverse ETFs make money when the index or asset is falling and leveraged inverse ETFs magnify those gains.<\/p><p>They\u2019re particularly useful if you\u2019re feeling bearish about a particular asset, market or index. A leveraged inverse S&amp;P 500 ETF, for example, would have made a lot of money during a stock market crash. These may be index futures, equity swaps, or index options. These derivatives have a cost and therefore leveraged ETFs tend to be more expensive than normal ETFs.<\/p><p>A typical expense ratio may be 0.5% rather than 0.1%. A leveraged index fund will also need to include cash invested in short-term securities to meet any financial obligations that arise from losses on the derivatives.<\/p><div class=\"eeQuote box investment. Taking the example of a position with 3:1 leverage: if you wanted \u00a330,000 worth of exposure, you only need an upfront investment of \u00a310,000 for a 3x leveraged ETF.<\/p><p>If the index rises 25%, you\u2019d make \u00a310,000 x 75%, leaving you with \u00a317,500. Had they been in a normal ETF, they would have had to put in \u00a330,000 upfront to make the same \u00a37,500 return. However, the opposite is also true. If the index falls 25%, you\u2019d lose 75% of your initial investment \u2013 leaving you with just \u00a32,500. If you\u2019d put \u00a310,000 in normal ETF, you\u2019d still have had \u00a37,500.<\/p><h3>How does this compare to margin trading?<\/h3><p>For margin trading, the potential gains are far greater, as are the potential losses. If an investor wants the same \u00a330,000 worth of exposure, with a margin level of 5% they will only have to make an initial investment of \u00a31,500. If the current share price is \u00a3100, they are holding the equivalent of 300 shares.<\/p><p>If those shares rise to \u00a3150, the trader makes \u00a350 x 300 or \u00a315,000 \u2013 ten times their original investment. However, had the trade gone against them, their losses could have been much more severe. If the share price for the company fell to \u00a350, the investor would have lost \u00a315,000 and would have to find another \u00a313,500. If they decided to keep the position open, the broker may ask for further margin payments.<\/p><h3>Why ETFs over other leveraged options?<\/h3><p>If you want to attempt to super-charge your investment, using leveraged ETFs can have a number of advantages over other forms of leveraged trading:<\/p><ul class=\"list-4\"><li><strong>Investors can\u2019t lose more than they put in. <\/strong>With <a href=\"https:\/\/www.finder.com\/uk\/cfd-trading\">contracts for differences<\/a>, investors can lose many multiples of their initial investment if the trade goes against them. With leveraged ETFs, an investor can lose all their initial investment, but no more. As such, it can be a good starting point for more sophisticated leveraged trading strategies.<\/li><li><strong>There are no margin requirements.<\/strong> With other forms of leveraged trading, investors need to put up an initial amount (known as margin). Margin requirements will vary from broker to broker and from asset class to asset class but will typically be less than 10% of the overall exposure.
